Know These Short Selling Shocking Facts

 

Short Selling Stocks is one of the favorite day or swing trading strategy. Many traders short stocks. Now many stock brokers make it very easy for the investors and traders to short stocks. Now a days, most of the trading is being done online. When you sell a stock, a message will ask you whether you are selling stocks that you own or you are selling short. With one click, you tell the broker that you are short selling. The broker than goes about and arranges the shares for you to short sell. These shares are a loan to your account.

Now, you cannot always short a stock instantly. Most of the investors work on rumors. In some cases,a stock gets so much shorted that there are no more shares of that stock left for you or your broker to borrow anymore. This rule has been placed to prevent a stock from being driven down to almost zero by short sellers.

If you are wrong in your short selling decision, your loss can be catastrophic.How much risky short selling can be? Well, in theory there is no stopping a stock price to reach the sky. But don’t worry, short sellers also use stop loss so if the price starts to move up, your position will get closed automatically by the stop loss order.

Know something known as Short Squeeze. Once that happens, almost all short sellers get desperate to dump their stocks and exit but when they try to buy back the stock, they get more hurt as the prices go even higher and higher on rising demand for the stock in the market. Now, don’t get caught in the market with short selling when good news spreads about the stock that you had shorted driving its price up.

If you have already shorted that stock, you might get a call from your broker to return that stock immediately. Candlestick Patterns- The Hanging Man, the Hammer and the Spinning Top!

 

Hanging Man and the Hammer are two different candlestick patterns. The patterns are not identical. Hanging Man is considered to be bearish and the Hammer is considered to be bullish.

The first question. How do you identify whether this is a Hanging Man or a Hammer? If this type of pattern appears at the top of an uptrend with the long wick at the bottom, it is a Hanging Man. And if it appears at the bottom of an downtrend it is a Hammer. Hammer and the Hanging Man both have a very small candle body accompanied by a long wick either on the bottom.

Now, in most of the cases, you will also find a small wick on the top of the candle body. Now suppose, you find the Hammer or the Hanging Man. What you need is to look for the confirmation the next day!

If the opening price on the next day is less than the previous day’s close, you have a true Hanging Man. If not, then that was not a true Hanging Man. Now suppose, you think that you have spotted the Hanging Man in an uptrend. Wait for the confirmation the next day with the opening price.

Similarly, if you spot a Hammer at the bottom of a downtrend, you need to confirm it with the opening price on the following day. If the opening price on the next day is higher than the closing price on the last day, the Hammer formed was a true Hammer.

Whenever, you trade candlestick patterns, first spot them correctly than wait for the confirmation on the following day. The best chart for these candlestick patterns is the daily chart. Once, you get the confirmation, trade these patterns. They can be highly profitable. But in case, you don’t get the confirmation the next day with the price action, simply ignore the pattern as not true.

Spinning Top is a signal that the battle between the bulls and the bears ended in a draw. It will start next day again with ony side giving in. What this means is that an explosive move in the price action can take place the following day. Spinning Top is just like the Hanging Man and the Hammer.

Spinning tops appear much more frequently and are very easy to spot with a very small body in the middle of the candlestick and almost equal wicks on the two sides. A spinning top is a nice indication that the trend is about to change direction. Knowing about a trend change early is a highly profitable trading signal.

Back Testing Your Trading System-Know These Shocking Limitations

 

Developing a trading system is not easy. It requires first of all good trading experience. Than you need to test your trading system under live trading conditions. It might take time as well as involve the risk of losing money. To overcome this difficulty in testing a trading system or a trading strategy, backtesting has been developed. Backtesting is possible with the use of software. A trading system might comprise of a set of two or more indicators with a set of rules that tell when to enter or exit the trade.

How to do backtesting? Using a backtesting software makes it very simple and easy. Backtesting uses historical data to test the performance of the trading system under the past market conditions.

There are many problems with historical data. There is no slippage in backtesting. Slippage is one of the most important problem that a trader faces while trading live. The other problem that the backtest ignores is the widening of spreads under volatile market conditions. So backtesting results are no guarantee that the trading system will perform well under live market conditions. Things that worked in the past might not work now. Some years, it is highly pronounced and others it is not that pronounced. Similarly stock prices tend to rise at the end of each month and the first few days of the new months. The reason for this is that many institutional investors tend to put the new funds to work at the end of the month and the beginning of the new month!

Back testing can also help you establish the amount of time a particular market tends to run in a certain direction. For example, in case of US Dollar Index, its trend lines tend to last for months to years.

Now when you back test your trading system and the set of indicators, you can check their accuracy. For example, if you using a trading system based on moving average crossovers, you can back test it using different combinations. Harami And The Harami Cross Candlestick Patterns Can Be Highly Profitable!

 

Candlestick charting is a very powerful tool in the trading arsenal of any trader. There are many candlestick patterns that can signal the continuation of a trend or the reversal of a trend. Some candlestick patterns are simple like the single stick patterns. While other candlestick patterns are complex like the two stick or the three stick patterns. A Harami pattern is a two stick pattern that takes two days to form on a daily chart. It is can bullish as well as bearish. A Harami is formed when the first day candle is longer than the second day candle.

A bullish Harami is formed in a downtrend when the first day candle is very bearish. But on the second day, the bulls come into play and beat the bears out of the market by taking the prices higher. However, the bulls are not completely successful and the second day is still lower than the first day open and the first day high is not crossed. But this is an important signal that bulls are now active and trying to take hold of the market. This means that the downtrend will be soon over and an uptrend is about to start.

The open is higher than the close of the last day on the signal day. However, the bulls close the day higher than the open.On the second day when the Harami is formed, the bears are still slightly ahead of the bulls at the start of trading.

What this means is that the bulls are still cautious about their success and fear that the bears might return to take the prices lower again. However, when this does not happen, it gives confidence to the bulls encouraging more buying in the market and the reversal of the trend.

Now, like most of the candlestick patterns, a Harami can fail. What this means is that you need to confirm it with the price action on the following day. Always place the stop loss first when you trade. When you spot a Harami, place the stop loss near the open of the second day.

Harami has a few variations. In the Bullish Harami Cross Pattern, the first day is bearish. On the second day or what you call the signal day, you will find a bullish Doji formed with an open higher than the close of the first day and a close lower than the open of the first day. Bullish Harami Cross is not a frequent pattern but when it does appear, it means an abrupt trend reversal.

When a bearish Harami is formed what this indicates is that bears have taken hold of the market now and are about to push the prices down signalling a downtrend is about to start! The bearish Harami is similar to a bullish Harami. It is formed in an uptrend. The first day is a usual bullish candle that forms in an uptrend. The second day candle is a bearish candle. It’s open is lower than the close of the first day. And it’s close is higher than the open of the first day.

Short Selling Stocks

 

In nutshell, in short selling stocks, an investor who is short selling is borrowing stocks from the brokers and selling them to another buyer. At some point, the investor has to buy back the stock ideally at a lower price to make profit and return it to the broker. The sale money goes to the account of the investor.

Suppose you are using the RSI technical indicator that is giving a crossover sell signal. All signs are pointing towards to at least a small pullback. You feel that the stock ABC is overvalued at $60 and at some point in the near future the market will make a correction.

You place an order to short 1000 shares of ABC stock at $60. 1000 shares of stock ABC are sold at $60 and $60,000 is placed in your account. Over the next week, you are jittery as the stock ABC instead of going down climbs to $65.

However, you have catered for this eventuality by placing a stop loss at 10% of your account. This comes out to be $6,000. So the stop loss is not triggered and you are still in the market hoping for the price to stop going up.

If the price goes up to $66, your stop loss will be triggered and you will be out of the market. You are prepared to lose $6,000 in anticipation of a stock price tumble as your technical indicators are giving you the sell signals.

Suddenly on the release of a disappointing earnings report, the stock price tumbles 20% in one day. Now most earnings mishaps last a few days. So you wait and don’t cover your short position for the next few days.

Market hates sudden surprises. Anything that is already known to the market is already included in the price of the stock. So this negative earnings report was a sudden surprise. You decide to cover your short position, stock ABC price falls to $45. You need to buy back the 100 shares of ABC that were sold short earlier at the market price of $45 in order to close your position.

With this simple example, you should be able to understand the mechanics of short selling stocks. You pay $45,000 to buy back 1000 shares of stock ABC and return them to your broker. So your net profit in this case is $60,000-$45,000= $15,000.

Short selling and long buying are the exact opposites of each other. Assume that you had bought the stocks for $45 per share and sold them at $60 per share, the same profit would have been made. In reality, you paid $45 per share to buy ABC stocks and sold them at $60 per share giving you a profit of $15 per share.

The goal is to sell it at a higher price but in the case of short selling stocks, selling takes place first instead of buying when you short a stock. The goal of buying a stock is to sell it at a higher price in the future. Do you want to try short selling now?
